Canada, US and Tit-for-Tat Tariffs: How Will They Impact Their Economies?

Washington/Ottawa: Trade relations between Canada and the United States have entered another tense phase after Washington imposed a 50% tariff on around $20 billion worth of Canadian goods, prompting Ottawa to announce dollar-for-dollar retaliatory tariffs. The latest escalation followed the collapse of trade negotiations between the two neighbours, raising concerns about higher prices, weaker business activity and greater uncertainty across North America.

The new US tariffs took effect on August 22 and cover a range of Canadian products, including food items, furniture, cosmetics, sporting goods and other manufactured products. Some major Canadian exports, including energy, potash and fish, are exempt from this latest measure. Canada has said its retaliatory tariffs will take effect on September 8, targeting selected US goods.

Why Have Canada and the US Imposed Tariffs?

The latest dispute comes after negotiations failed to produce an agreement. Canadian Prime Minister Mark Carney said Ottawa had been seeking stable, tariff-free access to the US market for the vast majority of Canadian businesses while protecting key industries and Canada's economic independence.

The Trump administration, meanwhile, has accused Canada of unfair treatment of US businesses and cited restrictions affecting American products. The breakdown in talks has now pushed the two countries toward another phase of their trade dispute.

How Could the Tariffs Affect Canada?

Canada is likely to face the more immediate economic pressure because the US remains its dominant trading partner. Higher US tariffs make Canadian products more expensive for American buyers, potentially reducing demand and putting pressure on Canadian exporters.

Industries already affected by earlier trade restrictions include steel, aluminum, lumber and motor vehicles. The Bank of Canada has said US trade restrictions have negatively affected Canadian economic activity, with exports in several of these sectors declining after tariffs were introduced.

The new tariffs could also affect Canadian employment and investment if companies reduce production or postpone expansion plans. The Bank of Canada has previously estimated that US tariffs could leave Canada's GDP about 1.5% lower by the end of 2026 compared with its January 2025 outlook.

At the same time, Canadian consumers could face higher prices if businesses pass increased import and production costs on to customers.

What About the US Economy?

The United States is not immune to the impact. American companies that depend on Canadian raw materials, components or finished goods could face higher costs.

Tariffs effectively increase the cost of imported products. Businesses can absorb some of those costs, switch suppliers or pass them on to consumers. In sectors where alternatives are limited, higher prices could eventually reach households.

The danger increases if Canada responds with broad retaliatory tariffs. American exporters could then lose access to part of the Canadian market, affecting manufacturers, farmers and other businesses.

Economists warn that a prolonged tit-for-tat trade war could therefore hurt both sides by increasing costs, disrupting supply chains and discouraging investment.

Could This Lead to Higher Inflation?

Inflation is another major concern. Tariffs raise the cost of imported goods and can increase production expenses for companies that rely on foreign materials.

If businesses pass those costs to consumers, prices for certain products could rise. The effect may be particularly visible in sectors with strong cross-border supply chains.

For Canada, the Bank of Canada has already warned that US tariffs and trade uncertainty are weighing on economic growth. Its outlook says the Canadian economy is adjusting to tariffs and that economic activity remains on a lower path than before the trade restrictions.

What Happens Next?

Canada has indicated that it wants to protect domestic businesses while diversifying its export markets. Carney has also highlighted efforts to strengthen Canada's economy at home and expand international partnerships.

The immediate focus will be on whether the two governments return to negotiations or allow the dispute to deepen. If additional tariffs are introduced, businesses on both sides of the border could face even greater uncertainty.

Ultimately, the economic impact will depend on how long the tariffs remain in place, how widely they expand and whether Canada and the US can eventually reach a new trade agreement. A short-lived dispute could have a manageable impact, but a prolonged trade war could mean higher prices, weaker investment, disrupted supply chains and slower economic growth in both countries.
